What is a DSCR Loan and how is it beneficial to investors?

A DSCR loan stands for Debt Service Coverage Ratio loan. It is a type of real estate investment loan primarily used for income-producing properties, such as rental homes, apartment buildings, or commercial properties.

What is DSCR?

The Debt Service Coverage Ratio (DSCR) measures a property's ability to cover its debt obligations (loan payments) with its net operating income (NOI). The formula is:

DSCR = Net Operating Income / Total Debt Service

For example, if a property generates $10,000 in net operating income per year and the annual loan payments are $8,000, the DSCR is 1.25.

How Does a DSCR Loan Work?

  • Qualification:  Instead of focusing on the borrower's personal income, lenders use the property's DSCR to determine loan eligibility. Typically, a DSCR of 1.0 means the property breaks even, while lenders often require a DSCR of 1.2 or higher for approval.

  • Property-Based: The loan is underwritten based on the property's income and expenses, not the investor’s personal income or tax returns.

  1. Easier Qualification: Investors with multiple properties or complex finances can qualify based on the property’s cash flow, not their personal income.

  2. Faster Approval: Less documentation is required compared to traditional loans, speeding up the process.

  3. Portfolio Growth: Investors can scale their portfolios more easily, as each property is evaluated on its own merits.

  4. Flexible Use: DSCR loans are available for various property types, including single-family rentals, multifamily, and some commercial properties.
